In an effort to reduce the double posts, we have gone to the standard interface rather than the bloated AJAX interface which was causing the issues.
Here are the steps:
If you want to attach an image from internet, you can do as you always do: Click "Attach image" in quick reply or advanced reply and paste its url. (This was so in the previous system too).
BUT If you want to attach an image from YOUR COMPUTER, you NOW need to click "GO ADVANCED", click "MANAGE ATTACHMENTS" and in "Upload Files from your Computer" select the file and click UPLOAD.
In other words, this basic upload is not allowing you to attach an image from your computer in quick reply interface. You need to upload that image as an attachment in ADVANCED REPLY interface. That is the only difference.
The image you added now will be treated as an "attachment" but it will look almost same in the user interface. For instance check this:

As you can see, both images look almost same except, the second one is in a gray box that says "ATTACHED IMAGES".
